Polygon reports that clay is a base resource in Hytale that is far less obvious than stone or wood, and can be obtained either by finding deposits in the wild or by crafting it from red sandstone. There are two main methods to get clay: mining rare clay deposits that may spawn in underground caves in the Emerald Wilds (Zone 1), or harvesting red sandstone cobble in the Howling Sands region (Zone 2).

The guide warns to distinguish red clay, which spawns in the desert but cannot be recolored, from the default clay you get by processing red sandstone cobble; the red sandstone cobble is most common in the brown areas of the map. To craft default clay from red sandstone cobble you must smelt cobble in a furnace (two cobble become one red sandstone block), then use the workbench pottery tab to turn four red sandstone blocks into one block of clay — meaning eight pieces of red sandstone cobble yield one clay block.

The guide also notes that if you only want red sandstone, it is better to mine it directly. Once you have clay you can make smooth colored clay by adding flower petals at the furniture workbench (for example, blue petals from blue aloe for blue, or dandelions and poppies for red and yellow).
